    I was involved with a client recently in a discussion concerning real estate.  I was struck by how he was mixing the acquisition of real estate between personal and investment goals.  I know that not all real estate decisions are rational but it is important to distinguish between personal and business goals when making decisions.

    There are significant distinctions between real estate purchased for personal purposes and property bought for investment. Two identical townhouses in a single subdivision may be physically alike but if one is residential property and the other investment real estate, the financing, taxes, and strategies appropriate for each property will be influenced by different factors.

    First, owners of pure residential property-real estate used for no purpose other than personal housing-may not claim deductions for depreciation, maintenance, utilities, repairs, improvements, or condo and co-op fees. Investors can claim deductions for such expenses.

    Second, residential owners may move from one personal property to another as often as once every two years and shelter substantial profits. With investment property, selling routinely results in taxation.

    Third, the financing available for owner-occupied residential housing with one to four units is substantially different than the loans available for large commercial investments.

    Home ownership and investment choices are guided by different philosophies, motivations, economics, and tax policies. These factors mean that strategies which work well for personal real estate may be inappropriate or even harmful when making investment decisions.

For example, in Alabama, a bad issued check of $500 or more, will bring you a fine of not less than $500 or more than $5000 or imprisonment up to 3 years, or both.

    Inflation has an interesting impact on loan choices. 

    With fixed-rate financing, borrowers have a hedge against inflation. If interest rates soar, fixed-rate borrowers just make their monthly payments. Lenders, however, are not so lucky. They finance long-term loans with short-term borrowing. When rates shoot up, lenders can lose money on fixed-rate loans. 

    Those with variable rate mortgages have different inflation concerns. Variable rate mortgages costs can rise and fall with inflation. More inflation raises interest rates and higher interest rates increase variable rate mortgage costs. Seen the other way, reduced inflation tends to lower rates. 

    The effect of variable rate mortgages is to shift the risk of inflation from lenders to borrowers. If interest rates rise, variable rate mortgage rates are also likely to increase and so lenders are protected. 

    Because variable rate mortgages reduce lender risk from inflation, lenders try to market such loans by offering easier qualification standards and lower costs upfront..

    Leverage is an important financial tool that can be made even more valuable by cutting potential interest costs. Decreasing your mortgage interest in times of high inflation will give you at greater edge in creating wealth.

    Personal decisions are not always economically rational. If it makes you feel good to have rate stability over the long term, consider a long term fixed rate and let the risk takers play the market.

    Saving Your Mortgage Dollars

    When buying or refinancing property, look for loans that offer the lowest possible interest cost. That “lowest possible interest cost” does not necessarily mean the lowest interest rate, say, 7 percent as opposed to 8 percent. Structure counts. For instance, both a 30-year conventional mortgage and a graduated-payment mortgage (GPM) loan may each have a 7 percent interest rate, but the absolute interest cost of the conventional loan is likely to be thousands of dollars higher than GPM financing. How a loan is paid off can be more important than interest rates alone, and the money you save can be spent or invested elsewhere. 

    Second, a mortgage must be seen as an alternative investment choice. Does it make sense to rapidly pay down your mortgage or is your money better spent on retirement plans, stock, mutual funds, or other investments? What about after-tax results and the effect of inflation? 

    Third, reducing mortgage costs should not be seen as an exclusive financial option. There is no reason why an individual cannot have investments, a savings account, insurance, and the best possible mortgage financing. 

    Fourth, saving interest and earning interest are really two sides of the same coin. One thousand dollars invested today at 8 percent interest will be worth $4,660.96 in 20 years because of compounding. Conversely, small mortgage reductions today produce big savings over time because there is less principal on which to pay interest and less interest to compound. 

    Tax Deferral Strategies For Stock Option Picks

    Several Different Scenarios For Stock Option Picks

    If the stock option picks were to trade down in an area between $80.00 and $82.00 by January 2004 expiration, you would be able to sell the stock option picks for their exact price at that time. You would lose a little money from the amount you paid for the collar and you would also lose a little money from $82.00 down to wherever the stock option picks closed on expiration day in January 2004.

    If the stock option picks were to trade down below $80.00, you would be guaranteed a sales price of $80.00 because you own the 80 strike put. No matter how much lower the stock option picks went, you would be guaranteed $80.00. Of course, you would have to deduct the cost of the collar from the sales price, but that should be minimal. If the stock option picks were to remain stagnant, you would be able to sell the stock option picks at the closing price, on expiration day of January 2004. Your only cost would only be the amount of money you paid for the collar.

    If the stock option picks were to trade up to a price between $82.00 and $85.00, you would be able to sell your stock at whatever price the stock option picks closes at the January expiration date.

    Again, you will have to deduct the amount of money you spent for your collar but the increase in price would offset this expense.

    Finally, if the stock option picks trades up and closes above $85.00 on expiration day of January 2004, your stock option picks will be called away from you at $85.00 due to you being short the $85.00 strike call. So in this scenario your upside is limited, but at least you have locked in some additional gains, and avoided the higher short term capital gains taxes.
